I tried using thumbnail view and setting a picture, but that still shows the original yellow folder with the cover art inside the folder. Is there a way to only display the cover art and not the yellow folder part of it?

I think you can set the thumbnail folder (the underlay) to something else -- perhaps try setting it to be a transparent or blank icon?

no, if you edit the folder icon in shell32.dll you can make the background transparent but it will still have the same spacing. What you could do is change the folder to a custom icon and increase the size of icon display, although increasing ya icon size will make everything the same size even icons on desktop ;(.
