It's the checkbox on the bottom of your wallpapaer preference panel.

ohh, I don't know of one off hand, but I do know if you have Vista, you can make a slide show in Movie Maker than use Dream Scene to project as your wallpaper.
I know 2 tools with which you can change your wallpaper automatically. But I don't know if they have those nice fading-effects:
